In actuality, SEO is a part of SEM. SEM is a broader term while SEO is a set of strategies that help in improving the page rank and ranking of your website in SERPs.

SEO can be viewed as a collection of techniques, strategies, tools to increase online visibility of a site and bring in more traffic. All efforts to increase online visibility are subsumed under SEM, so SEO is under SEM.

Search engine marketing or SEM, refers mainly to the text advertisements which appear at the top or on the right hand side of search engine results pages. These advertising links are purchased mainly from Google (Adwords) and Yahoo (Overture).
Search engine optimization or SEO refers to improving a web sites' natural and organic ranking in the search engine results page. This more affordable method is often slow and new web sites may take up to a year to achieve decent rankings in Google. The methods of achieving high rankings are based on 2 main components, which are On-page optimization and Off-page optimization
SEM holds the advantage in the fact that you can get instant qualified traffic to your web page. How much traffic is only dependent on your budget.
SEO on the other hand is a longer term approach, and utilizes many best practice web design standards. Good original content, well implemented on page optimization and a solid link building campaign is usually more than sufficient for SEO.

From webopedia:
Short for search engine marketing, SEM is often used to describe acts associated with researching, submitting and positioning a Web site within search engines to achieve maximum exposure of your Web site. SEM includes things such as search engine optimization, paid listings and other search-engine related services and functions that will increase exposure and traffic to your Web site.

Search Engine Marketing is a form of Internet marketing that seeks to promote websites through the use of search engine optimization, paid placement and paid inclusion.
SEO is a subset of SEM in my opinion. You need SEO first and then you can move on if you want to spend some additional money on it.

Search Engine Optimization explained simply! Here's a little SEO 101 for everyone. SEO is the art of aligning a website's attributes to the algorithms of the search engines. Simply put: we make your website's presence known to the engines as the most sensible and logical choice to the search query at hand. We do this by reorganizing your site's HTML (coding) and content. Oh and yes: CONTENT IS STILL KING!

Search Engine Marketing is a broad term that describes all of the activities used to promote web sites and thus generate leads and sales from search engines. SEM includes PPC Management, landing page optimization and SEO.
Search engine optimization (SEO) is "optimizing" website pages to achieve higher ranking in search results via the process of selecting specific keyword expressions associated to the website.
SEM is utilizing various means of "marketing" a website in order for it to become more relevant in regard to search engine searches and their rankings. It should be asserted that SEM is NOT SEO and vice versa. SEM constitutes Ad words; which comprises of pay per call (particularly beneficial for local providers as it enables potential consumers to get in touch directly to a company with one click), article submissions, advertising and making sure SEO has been done.
SEM is a constant and tedious task. It frequently needs to be updated and monitored continually.
